Record prices for residential property and foreign investment are dominating the news headlines but behind the scenes, astute investors, owner occupiers and developers are recognizing the flow on opportunities being created for investment in commercial strata property. Across most major CBDs there is an unprecedented level of residential development occurring. Concurrent with this development is a major push for urban renewal in Sydney with better transport links to commercial centres, including light rail, and the creation of more vibrant cities with a balance between residential and commercial space. In the next 5 years, more than 5,000 apartments are expected to come onto the market in the Sydney CBD with some of it coming at the expense of office space. A quick glance at the city skyline with cranes working to create high-rise towers tells a powerful story around the enormous flow of money into development. Areas such as Barangaroo, Darling Harbour, and Green Square are ‘brown’ rather than ‘greenfield’ spaces being repurposed or rebuilt from their industrial origins into new commercial and residential precincts. Australia’s move away from reliance on primary industry and agriculture in the last two decades has seen a shift in the commercial sectors that occupy office buildings in the Sydney CBD. In adjacent suburbs, the decline in warehousing and manufacturing industries and the relocation of transport and logistics to lower cost spaces on the city outskirts has meant large tracts of industrial space are being repurposed into office, retail and residential zones. Ten years ago, business services and the technology industries comprised less than 15% of city office space. That has now increased to 25% with many of those businesses outsourcing functions such as accounting, marketing, legal, design and other non-core functions. These businesses providing augmented and support services don’t often require CBD locations but they still want proximity to their client base. A city fringe location in space that sometimes reflects the creative nature of their business, such as converted warehouses, has seen a surge in demand for office space in Surry Hills, Alexandria, Pyrmont, Broadway and Redfern. At present we are seeing commercial tenants in CBD fringe locations looking for; • More space within their existing building or a nearby satellite office as they take on new work and staff numbers increase • New space as two complementary businesses amalgamate e.g. web design and digital marketing. • Relocation of space from aged commercial CBD stock that is slated for redevelopment • Quality space that offers lower rental costs than CBD, improved workspace for employees The demand is creating opportunities for both investors and owner-occupiers that is underpinned by interest rates at all time lows; money is easier to borrow, loans are easier to service, and the impact of repayments is reduced. Commercial returns have also been adjusted to 4 to 6% (depending on the opportunity) from 6 to 8% two years ago. For investors and self-funded retirees, commercial property is a highly attractive alternative to shares, cash and fixed interest products, and residential housing. In addition to longer-term capital growth, commercial property is less volatile than shares, provides tax advantaged income returns with regular payments from long-term tenants (with built-in rent increases annually), and the ability to enter and exit the market without being locked into some of the more onerous conditions or risks associated with larger fund managers. For owner-occupiers, there is the opportunity to provide stability in running their operations and positively gear a return on investment. They can pay themselves a margin instead of rent to another party. In the current market, loan repayments can be lower than rent and Loan to Value Ratios higher, that is, borrowing against a deposit has increased from around 55% to 80%.
