Valuing Your Business –Discounted Cash FlowModel

One of the most challenginghurdles in many businesstransitions is determining astarting point for valuing thebusiness. If you’re trying tomaximize the value of yourbusiness (although this is notalways the goal), valuing it asa going concern versus acollection of its assets is key.

The Discounted Cash FlowModel is one techniqueoften used. We’ll look intoIncome Multiple Modelsnext month.

Using the Discounted CashFlow Model, value equals aBenefit Stream divided byRisk (discount rate). TheBenefit Stream is the cur-rent value of future cashflows. Risk may be in the 6-10% range for a stable, established business andover 30% for a service busi-ness with a heavy relianceon a single owner. Factorsthat help increase theBenefit Stream whiledecreasing Risk include:• Showing a history of growth (revenue and profits)

• Key employee and owner-ship stability

• Ease of transfer between current owner(s) and future owner(s)

• Contractually obligated sales

• Differentiation

Issues often arise when riskfactors like these are pres-ent:• Lack of 100% ownership• Messy contracts, leases and business relationships

• Over-reliance on single owner or lack of employeestability

• Wild swings in revenues and profits

• Difficult business to find new owner(s) or finance

If you are considering sellingor transitioning your busi-ness, consulting with a certi-fied/accredited business val-uation expert to learnmore.

Noteworthy NewsNoteworthy NewsOne of the commonthemes of retail and smallservice business owners isthe desire to see local gov-ernment entities spend taxdollars locally. The smallbusinesses of Manhattangenerate sales tax, pay prop-erty taxes and provide jobopportunities. Some of thelargest purchaser of goodsand services in theManhattan area are theschool districts, county gov-ernments and city govern-ments. Jason Hilgers,Deputy City Manager, Cityof Manhattan was our guestto discuss the purchasingpolicy and practices of theCity of Manhattan.

The headline grabbingspending of the city oftenrelates to larger purchasesmade through the bidprocess. While many of theitems purchased via bid are

of interest to small business, the focus of the SmallBusiness Council discussionwas on goods or servicescosting $20,000 or less thatdo not require bidding. Anypurchase between $5,000and $20,000 requires atleast 3 quotes and theappropriate administrativeapproval. Purchases lessthan $5,000 are at the dis-cretion of the department. The current practice of thecity is to find the lowestprice and to spread pur-chases around.

An outcome of the discus-sion is the need to educatecity staff what goods andservices are provided byour locally owned smallbusinesses. It was alsonoted by members of thecouncil that our local busi-nesses need to view the cityas a customer and provide

quality goods and servicesthat earn repeat business. The Small Business Councilthanks Jason for his timeand willingness to engage inopen discussion. The nextSmall Business Councilmeeting is June 11th at7:15am in the Chamberboard room.

If you have any questionsregarding the Small BusinessCouncil, please contactPatrick Lee at N ZoneSportswear (776-3234 ext.201 or 341-9177) or TrentArmbrust at the Chamber(776-8829). The SmallBusiness Council meetingsare open to all Chambermembers.
