Sports and politics have a lot in common. There’s the drama and uncertainty. There’s the stark contrast between winning and losing. And there are the unscripted moments that make for compelling storylines.

Personally, I love the traditional sports – football, basketball and baseball, with a healthy respect for many others, popular or obscure. However, there are some that I have never understood. One such is cliff diving. The idea of hurling oneself precariously from a high and unprotected outcropping with jagged rocks below – and the real possibility of catastrophic results – has never appealed to me.

Now, cue the Washington politicians ….

At present, President Obama and the Congress are participating in their own version of cliff diving, better known as the fiscal cliff, and the potential outcomes couldn’t be any more severe.

In its simplest terms, the fiscal cliff is defined as a combination of expiring tax cuts and new spending cuts that are scheduled to kick in January 1, 2013, if no other agreement is reached in D.C. before then. Nonpartisan sources indicate that such a result could increase the unemployment rate 2-3 percentage points and throw the economy into a new and likely severe recession.

Adding complication to the negotiations currently underway is the fact that we basically had a status quo election. The President and a Democrat Senate were re-elected, along with a re-elected Republican House. And, at the state level, Republicans now hold 30 governorships – the most held by either party in decades. Therefore, both sides declare that they have some sort of “mandate” from the voters. This affects their willingness to negotiate a compromise.

For our purposes here, it will suffice to say that the proposed spending cuts to defense and discretionary outlays would be draconian, but the trajectory of the national debt is

unsustainable. The deficit and funding of future promised entitlement spending (i.e., Social Security and Medicare) must be addressed seriously and soon.

But, our charge here today is to talk about taxes, specifically the expiring tax cuts mentioned earlier, and year-end tax planning. Consequences result from elections, and one thing that now seems certain is that taxes, especially on high income taxpayers, will be higher in 2013 than 2012. And, they may be significantly higher in years to come. That means steps to permanently reduce your total tax liability have to be undertaken now or never.

No two situations are identical. However, there are certain actions that should now be seriously considered by high income taxpayers in consultation with their tax advisor. Let’s consider a few examples:

First, it is now a certainty that this will be the last year that the maximum tax rate on capital gains and dividends will be 15 percent. Even if no other tax increases take effect next year, the 3.8 percent Medicare unearned income tax will take effect as part of the new healthcare law since that law no longer faces a serious threat of repeal. Further, the President and Senate favor increasing taxes on capital gains and dividends more broadly. That said, capital gains and dividends that are each taxed at 15 percent this year could be taxed as high as 23.8 percent and 43.4 percent, respectively, next year.

So, to the extent it otherwise makes economic/portfolio sense to sell an appreciated investment asset in late 2012 or in 2013, and you don’t have a large capital loss carry forward left from earlier years, then selling in 2012 is better. Also, if you own an interest in a corporation that can control when it pays dividends, accelerating payment of dividends from 2013 into 2012 makes sense to consider. Acceleration into 2012 of other income subject to the 3.8 percent tax in 2013, such as interest, passive rents and royalties also makes sense.

MABC/AIA Plan Release Agreement:Please, Return All Plans to the Architect!

Reminder: Plans acquired through the ABC/AIA Plan Release Agreement must be returned to the issuing office within 10 days of bid opening. If plans are not returned to the architect/engineer per the terms of the agreement, the Mississippi ABC member will be billed for the deposit. Also, if you pull plans as a Prime Contractor and do not submit a bid - you are automatically responsible for the plan deposit fee. Wage, bonus and self-employment income will be subject to a new 0.9 percent Medicare earned income tax in 2013 as part of the healthcare law. Further, higher tax rates on high earners are also likely (the top two rates could move from 33 percent and 35 percent to 36 percent and 39.6 percent, respectively) under various proposals. To the extent possible, acceleration of billings and bonuses and exercising of stock options in 2012 should be evaluated.

Estate and gift taxes are completely up-in-the-air for 2013. In 2012, individuals can transfer up to $5.12 million free of estate and gift taxes. A married couple can double that to $10.24 million. The excess is taxed at 35 percent. Next year, if nothing gets resolved, the exemption reverts to a Clinton-era $1 million and the maximum tax rate zooms up to 55 percent. Individuals need to be re-assessing their estate plan and gifting strategies right now and before it is too late.

These are just some of the most obvious examples of strategies to think about, but there are also others. What about deferring deductions? That is a little trickier for individuals due to potential new limitations on deductions next year. What about installment sales? What about acquiring additional business assets at year-end while bonus depreciation and enhanced expensing are in effect? What will the consequences, intended and unintended, and costs of the new healthcare law be for your business in 2014? All should be considered. Those big rocks below the cliff are getting closer fast.
