Dear Partners and Investors,
“Consistency isn't rocket science. It's commitment.”
On behalf of the team at Edelweiss Asset Management, I wish you and your families a very Happy New Year and a prosperous 2018. A beginning of a new year always starts with conversations about change, about new resolutions and doing the same things in a new way. In all this chatter, though, I couldn't help wondering this year that some of the things that are most dear to us are the ones that stay the same, that are truly consistent. Whether it is a dear friend or a favorite restaurant or a chosen product, there is tremendous comfort and security when you can rely on having the experience you set out for delivered again and again.
A few days ago, I read an interesting story about the comfort of consistency in a product that is probably close to many of us – Parle G. The name instantly brings back childhood memories of crisp biscuits drunk with milk or tea, and for millions of Indians, this humble biscuit is how we would define “comfort food”. Founded by the Chauhans in 1929 and named on the village Parla, Parle actually started as a confectionary and entered the biscuit business 10 years later, as an affordable alternative to imported expensive British biscuits around World War II. Parle Gluco, the original name of the biscuit, quickly became popular and then even more quickly became the victim of competition of similar glucose biscuits from other brands. It is then that Parle decided that it was “Often imitated, but never equaled.” The name was changed to Parle G, the famous yellow plastic packaging was introduced, and the brand decided to remain true to philosophy as a product that can be consumed by every strata of society, available even at villages of 100 people near the LoC.
The power of consistency in our business is no different. We often say in the fund world, “Read the scheme information document carefully before investing.” That is undoubtedly important, but what is equally important is that what you get after investing, should be what you signed up for before investing. Investing in a fund is not a transaction, but an experience that is truly long term, and consistency of delivery will define how smooth and comfortable that experience is. We have been talking about true-to-label funds at Edelweiss AMC, and as I thought of Parle G, the four Ps of FMCG and how they might apply to fund selection came to mind. Product of course is the heart of the business and this means sticking to the defined mandate (large cap, mid cap) and asset allocation, which will become easier over the next few months with SEBIs scheme merger guidelines being implemented. It also means going beyond the guidelines in letter to spirit. For instance, large cap funds require 80% of the portfolio to be invested in large cap or Top 100 companies by market cap. If the balance 20% is invested in small cap companies, one is altering the risk profile of the fund to show alpha. In another example, balanced funds have a debt portfolio but are conservative by nature – the debt portfolio is not a place to take significant credit or duration views because that is not the risk an investor is buying.
Pricing is also part of being true-to-label. Funds have to be priced in line with the value they are delivering to an investor. A classic example is equity savings which is an equity fund in classification, but holds only 30-40% equity risk, and cannot be priced like a traditional diversified equity fund which takes higher equity risk and has the potential to generate higher returns. Promotion or communication of performance in our business has to be transparent and an actual representation of the performance of the fund relative to benchmarks. In this regard, we are delighted that SEBI has mandated the use of the total return index as a mandatory benchmark for equity funds, and are proud that we were amongst one of the first AMCs to take this step a few months ago. Finally, place in our business is our advisor and distributor community. Both investors and advisors would agree that in a relationship based on trust, consistency is paramount in the relationship. Good advisors, and we are lucky to see many of them are consistent – there for clients in bull and bear cycles, focused always on doing the right thing, and always watching for risk.
I'll conclude by sharing the very interesting results of a year poll I had run on my social media profile, where I had asked what AMCs should do more of in 2018. While I got varying responses ranging from trainings to product innovation, by far the majority said, “Simplify funds”. Whether it is consumer products or funds, consistency and simplicity is incredibly powerful, and we at Edelweiss AMC hope to deliver both of these in both our fund offerings and communication in 2018. Incidentally sticking to the simple things and being true to label does find great success – 400 million Parle G biscuits are produced daily and a month of biscuits stacked side by side will cover the distance between the Earth and the Moon. And India's humble comfort food is now the inspiration for a Parle G cheesecake at Farzi Café, one of Mumbai's more elite restaurants!
On that note, to a great 2018 – a year of going back to the basics, sticking to the labels and doing the simple things well.

10Y government bond yield @ 7.39% - Time to Invest?

Market Insights
The benchmark 10Y government bond yield closed at 7.396% on December
28, 2017 after the government announced their intention of additional
market borrowing worth Rs. 73,000 crore in FY18 on December 27, 2017. The
last time the benchmark 10Y government bond traded at 7.39% was in July
2016.
Technical-oriented bond market participants will keenly watch the closing
levels of the bond on December 29, 2017 as its closing level today will reset
observations of monthly, quarterly and annual levels. The closing level, in
turn, will likely influence their interpretation of the near-term trajectory.
From a technical perspective, if the benchmark 10Y government bond yield
closes above the critical 7.40% on December 29, 2017, then it could pave the
way for upward levels of 7.51% - its 200 WMA, and after that 7.81% - fifty
percent retracement from the lows of 6.14% and highs of 9.47%, in our
opinion.
The 7.81% level is also corroborated by widely followed Fibonacci
retracement analysis of the monthly closing levels of the benchmark 10Y
since November 1998.
However, from a fundamental perspective, we believe that at 7.39%, the
benchmark 10Y government bond is perhaps trading close to the upper band
of its fair value. At current levels, it is reflecting all known negatives – extra
government borrowing, prospective increase in the fiscal deficit by around
0.3% to 0.5% for FY18, elevated levels of CPI in the first quarter of 2018 and
lopsided demand-supply dynamic for government bonds in the next financial
year, in our opinion.
Moreover, at around 140 basis points, the yield gap between the benchmark
10Y government bond and the overnight Repo Rate is quite wide for the
current economic landscape. This gap of around 140 basis points was last
seen in August 2013 during the taper tantrum crisis and, before that, in March
2011, when the RBI was in the midst of the tightening cycle and raised the
Repo Rate from the lows of 4.75% to 7%. The Repo Rate peaked out at 8.5% in
2011-12 and the yield spread declined to around zero in early 2012.
Apart from the benchmark 10Y government bond, yields of AAA PSU bonds
have also experienced significant hardening in the last quarter. The
benchmark 3Y AAA PSU bond yield has inched up by around 80 basis points
from their lows in September 2017 to around 7.60-65% while the benchmark
5Y AAA PSU bond yield has hardened by around 85 basis points from their
lows in August 2017 to around 7.75-80%, according to Bloomberg data.
Our View:
We believe that value has begun to emerge in high quality AAA bonds as well
as in the government bond market. At current levels, the risk-reward ratio is
gradually shifting in favor of investors with investment horizon of at least one
year. Based on that, we recommend investors to consider gradual investment
in high quality AAA rated assets maturing in 2-3 years as well as in
government bonds depending on their risk appetite.
The following graph summarizes the expected Annualized Total Returns
profile for investing in 3Y AAA, 5Y AAA and 10Y government bond at their
current levels for an investment horizon of one year.
It can be observed from the observed graph that the range of expected
returns is quite stable and attractive for AAA PSU bonds from their current
levels.
With Indian economy still in relatively good shape and key economic
parameters in healthy conditions, the above-shown graph of expected return
profile offers a compelling reason to adopt a patient approach towards
investment in AAA PSU bonds with at least one year investment horizon.
Based on our analysis of key economic parameters we are convinced that the
Indian economy is gaining momentum gradually with lots of surplus capacity.
It is far from over-heating. Therefore, we don't expect the RBI to reverse its
rate cutting cycle in the near-term.
Risk to our view may come from further hardening in crude oil prices as well
as unexpected decline in the rupee's level against major currencies. Any
negative development on these two fronts may have the potential to derail
the economic equilibrium and cause further volatility in bond yields in a
crucial year from a political front.

HOW TO READ A FACTSHEET
Fund Manager : An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the
scheme. He is usually part of a larger team of fund managers and research analysts.
Applica�on Amount for Fresh Subscrip�on : This is the minimum investment amount for a new investor in a mutual fund scheme.
Minimum Addi�onal Amount : This is the minimum investment amount for an exis�ng investor in a mutual fund scheme.
Yield to Maturity : The Yield to Maturity or the YTM is the rate of return an�cipated on a bond if held un�l maturity. YTM is expressed as an
annual rate. The YTM factors in the bond's current market price, par value, coupon interest rate and �me to maturity.
SIP : SIP or systema�c investment plan works on the principle of making periodic investments of a fixed sum. It works similar to a recurring
bank deposit. For instance, an investor may opt for an SIP that invests Rs 500 every 15th of the month in an equity fund for a period of three
years.
NAV : The NAV or the net asset value is the total asset value per unit of the mutual fund a�er deduc�ng all related and permissible expenses.
The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.
Benchmark : A group of securi�es, usually a market index, whose performance is used as a standard or benchmark to measure investment
performance of mutual funds, among other investments. Some typical benchmarks include the Ni�y, Sensex, BSE200, BSE500, 10-Year Gsec.
Entry Load : A mutual fund may have a sales charge or load at the �me of entry and/or exit to compensate the distributor/agent. Entry load is
charged at the �me an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the �me of investment.
For instance, if the NAV is Rs. 100 and the entry load is 1%, the investor will enter the fund at Rs 101.
Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid
by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor
Exit Load : Exit load is charged at the �me an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV
at the �me of redemp�on. For instance, if the NAV is Rs 100 and the exit load is 1%, the redemp�on price would be Rs 99 Per Unit.
Modified Dura�on : Modified dura�on is the price sensi�vity and the percentage change in price for a unit change in yield
Standard Devia�on : Standard devia�on is a sta�s�cal measure of the range of an investment's performance. When a mutual fund has a high
standard devia�on, its means its range of performance is wide, implying greater vola�lity.
Sharpe Ra�o : The Sharpe Ra�o, named a�er its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is
calculated using standard devia�on and excess return to determine reward per unit of risk.
Beta : Beta is a measure of an investment's vola�lity vis-à-vis the market. Beta of less than 1 means that the security will be less vola�le than
the market. A beta of greater than 1 implies that the security's price will be more vola�le than the market.
AUM : AUM or assets under management refers to the recent / updated cumula�ve market value of investments managed by a mutual fund
or any investment firm.
Holdings : The holdings or the por�olio is a mutual fund's latest or updated reported statement of investments/securi�es. These are usually
displayed in terms of percentage to net assets or the rupee value or both. The objec�ve is to give investors an idea of where their money is
being invested by the fund manager.
Nature of Scheme : The investment objec�ve and underlying investments determine the nature of the mutual fund scheme. For instance, a
mutual fund that aims at genera�ng capital apprecia�on by inves�ng in stock markets is an equity fund or growth fund.Likewise, a mutual
fund that aims at capital preserva�on by inves�ng in debt markets is a debt fund or income fund. Each of these categories may have subcategories.
Ra�ng Profile : Mutual funds invest in securi�es a�er evalua�ng their creditworthiness as disclosed by the ra�ngs. A depic�on of the mutual
fund in various investments based on their ra�ngs becomes the ra�ng profile of the fund. Typically, this is a feature of debt funds.
