A fROTHy deferral decision: Roth 401(k) or Traditional 401(k)?

When 401(k) enrollment time rolls around, many eligible 401(k) participantsmust decide among the traditional pre-tax 401(k) salary deferral, the new after-taxRoth 401(k) salary deferral, and, perhaps, splitting their salary deferrals among thetwo, for example, 50% designated as pre-tax and 50% designated as after-tax. Let’stake a quick look at some of the basic information required to be able to make aknowledgeable decision. The Roth 401(k) builds on the Roth IRA concept. So, that seems to be theappropriate starting place for our discussion. The Roth IRA after-tax contributionlimit for 2011 is $5,000, plus a catch-up contribution of $1,000 for those whohave attained age 50 or higher. What makes the Roth IRA so attractive is thatthere are NO Required Minimum Distributions (RMDs) and Qualified Distributions of contributions and earnings thereon are tax-free. However, the Roth IRA is notavailable to everyone. For 2011, the ability to make an after-tax Roth IRA contributionis restricted to those whose AGI exceeds $107,000 for single filers and $169,000 for married filers. Fortunately, for high wage earners, this Roth IRA income restriction does not apply to 401(k) plans. Eligible traditional 401(k) plan participants may make a 2011 salary deferral ofup to $16,500, plus a catch-up contribution of $5,500 for those who have attained age 50 or higher. An advantage to the traditional 401(k) plan is that salary deferral ison a pre-tax basis, which means it is not included in taxable income for the year inwhich it is deferred. The downside to the traditional 401(k) is that once a participantattains age 70 1/2, RMDs must be taken and distributions are subject to ordinaryincome tax. A Roth 401(k) plan sidesteps the Roth IRA restriction on income and combinesthe attractions of the Roth IRA with the higher salary deferral limits of the traditional401(k). Regardless of income, eligible Roth 401(k) participants may make a full Roth401(k) salary deferral of up to $16,500, plus the $5,500 catch-up contribution. The Roth 401(k) is still a 401(k) plan, however, so RMDs must begin at age 70 1/2. This,because it is anticipated, may be incorporated into financial plans and the salary deferral decision at hand. A large number of factors come into play in deciding whether to make a traditional401(k) contribution, a Roth 401(k) contribution or, if permissible, a combination ofthe two. Tax considerations will have a major impact on the decision. For example,the value of the current benefit to a pre-tax traditional 401(k) salary deferral must be weighed against the future recovery of tax-free earnings with the Roth 401(k)salary deferral. Proper examination of the tax savings factor alone requires financial analysis incorporating modeling tools which also take into consideration expectedearnings rates, length of time before distributions will begin, and the anticipated sizeand frequency of distributions. Investors agree: saving for retirement is important. As more and different typesof retirement savings accounts become available, selecting the most appropriatesavings vehicle becomes more complex. If you would like to know more about theRoth 401(k), the traditional 401(k), the Roth IRA, or retirement savings in general,contact your financial advisor. After all, the harder your money works for you now, the more secure you are likely to be upon retirement.

Magical Sacks During college, I drove a 1973 Vega station wagon back and forth from the University of Wyoming home to our ranch on East Pass Creek. The Vega was horribly uncomfortable and since President Carter had recently imposed a 55 MPH federal speed limit, the trek home stretched into a long, boring, six hours. My racing striped wagon was also a gas hog with an exceptionally small gas tank, so I needed to find a gas station every 150 miles—preferably, one which actually had fuel. (For you readers under the age of 45, gasoline supplies were highly unreliable during the Carter years.) The only bright spot of my journey home was the half-way point fuel stop in Casper had one of the only McDonalds in Wyoming. Within minutes, I filled my tank and balanced a bag holding two Big Macs, a large order of fries, and a medium root beer in the passenger seat. Since I was 18 years old and hungry most of the time, I inhaled all nourishment out of the McDonalds sack before I topped the hill north of Casper and this brings me to the magical sack part. For the next three boring hours, I probed my fingers through the hamburger wrappings and napkins searching for the last french fry. Just when the sack appeared empty, a single fry would poke its nose from under the seam in the bottom of the bag and I would ravage it. To this starving teenager, it was a miracle and this brings me to my point. The Legislative Fiscal Division is projecting Montana could have a 426 million dollar ending fund balance by 2013. I am not sure it is even grammatically correct, but in a single sentence big government advocates are conveying the image this news demonstrates both their superior stewardship with the Montana checkbook, while exposing conservatives as evil because they failed to spend all the tax money collected. (There is an oxymoron in there somewhere.) Let us take off our rose colored glasses for a clearer view of our financial picture. Consider these facts:

1) One-half of Montana’s budget comes from the federal government; an entity currently borrowing 40 percent of every dollar they gift us. Therefore, it is the 51 percent of Americans (and Montanans) who actually pay income taxes who will ultimately foot the bill for this “free federal money.” 2) Montana’s 426 million dollar cushion ignores unfunded state pension liabilities which has passed 3 billion dollars and is climbing. Attention people in the private sector: Is your pension guaranteed because you are guaranteeing pensions in the public sector. 3) This 426 million is a projection; it is not money in the bank.

In the real world, our financial sack is empty. We can dig under the wrappers and check every seam, but there is no hidden french fry which will solve our economic woes. We do not have a revenue problem, we have a spending problem. It is time for a fundamental change of government back to the form and size defined by our founders in the Constitution.
