It was in 2016 when Farzin first joined LINK, flying up to Sydney to meet Mark Jason, LINK Australia’s Managing Director, regarding an exciting opportunity to become a Business Broker. It was Mark’s vision for the business and confidence in the industry that sealed the deal for Farzin, coming on board as part of the LINK Hobart team.

It was an effortless transition into the role of Business Broker for Farzin, taking Hobart by storm. Farzin bought in speculator results in his first year, sky rocketing up the ranks and setting the bar high for all Business Brokers.

Moving to Australia in 1997 at the age of 10, with not a word of English, Farzin was enrolled in school 2 weeks later and swiftly caught up. He quickly found a love for business while working at Video Ezy, mentored by the franchisee and soon found himself an owner of his very own franchise at the age of 18.

Farzin’s thirst for entrepreneurship didn’t stop there. While an owner of a Video Ezy franchise, at the age of 19 he soon started an electronic importing business direct from China. He filled up his parent’s garage to the brim with 5-disc DVD players and 14’ LCD TV that required a set top box to work. Falling for a few scams before finding a reputable supplier and selling over $200,000 in 6 months through the Video Ezy store networks.

Farzin Takes Hobart by Storm

In 2006, he decided to put his business acumen into growing Video Ezy. Within 12 months his revenue doubled, ranked top 10 store in the country and the number 1 franchise in the state for 8 consecutive years.

While working on his franchise, he also studied a Bachelor of Business majoring in Marketing and Entrepreneurship, and sold his franchise in August 2015 to look for a bigger challenge.

Farzin’s progression from Business Broker to Hobart Franchisee was a natural one, an advocate for the LINK strategy and vision and a firm believer in specialisation, stating that ‘LINK doesn’t try to be a jack of all trades. Three Flavours of a Motel Business

Motels are a great investment opportunity if you pick one that suit your situation. To choose the right business you need to understand the three flavours of motel businesses.

These are:

• Leasehold Business: the business component of the motel, including the business operations, the lease, goodwill, stock and chattels of the motel.

• Freehold Business: the real estate associated with the motel premises plus the business components above.

• Freehold Investment: the freehold motel property with a registered lease.

It is critical to assess the quality of the physical assets included with the property and the financial performance of the business in all cases.

To help decide on what type of motel you would consider investing in, you first need to assess your financial resources.

Leasehold BusinessLeasehold businesses are the cheapest option, this is because only the business component of the motel is being purchased.

As a tenant all the responsibility and expense for upkeep of furniture, fittings and the landlords’ property maintenance it placed on you. In addition, most of the landlord’s outgoings are passed on to the tenant. It’s worth verifying what they are and how much before you purchase.

Leasing can be an affordable and a good option for new motel owners. Leasehold motel owners can expect yields of around 30% on their investment which equates to a profit multiple of 3 to 4 times.

Multiples are a guide and will be influenced by the lease terms and attractiveness of the business. The businesses may achieve average gross

profit margins of around 32-60% of turnover depending on the configuration of the property. Ideally, owners should establish a reserve for capex replacement of around 3-4% of gross revenue.

Because buyers are purchasing the rights to occupy and operate a business under a lease instrument they need to consider the terms of the lease and the impact these may have on motel operations.

The critical elements are the length of the lease and the payments (rent) plus the expected increases. Pay close attention to the method of calculating annual increases. These are usually aligned to CPI movement.

Be clear about the lease obligations and engage a solicitor who is experienced in dealing with motel lease agreements.

Freehold Business This is the most expensive option as it requires the buyer to examine key business issues and the real estate component. Therefore, standard property and legal enquiry needs to be undertaken.

Once again, ensure legal advisers are experienced in this area, close attention needs to be paid to such things as:

• Local planning restrictions and zoning. Be careful with potential changes that might adversely impact on land use and development

• Obtain details of ownership title and land valuations

• Conduct building & pest inspections completed

• Search the local council to ensure the building complies and there are no outstanding issues.

Yields on freehold businesses can vary widely due to the real property component of the business. On average, a motel buyer can expect to obtain yields of around 12-15% depending on location, which is equivalent to a profit multiple of 6-8 times earnings.

Freehold motels achieve average net profit margins of around 43%. Owners should establish a capital reserves for refurbishment of around 4-5% of gross profit.

Freehold InvestmentA freehold Investment is a residential property investment on steroids.

The purchase of an investment motel, means you are the landlord. The lessee pays rent, and generally gives a return on investment of around 7-9%. The same considerations apply as above, and additionally may have land tax implications that could be passed to the tenant depending on the terms of the lease.

It is important to know what repairs and maintenance will be the landlords’ responsibility. Generally, the landlord is responsible for all external repairs – walls, roof and driveways. That is why it is important that a building inspection is carried out prior to purchasing. If the roof needs repair or replacing and the driveways need resurfacing with a year, the return on investment for the year may very well be zero.

Most landlords might worry about losing their tenant. In the motel industry, this is a secondary issue. Since tenants pay substantial sums to acquire their leases, they are very unlikely to walk away from the motel if business gets difficult. If, however, they do abscond, the landlord is in the enviable position of selling a brand-new lease.

Australia has increasingly become a sought after tourism destination, making outright ownership or leasing a great success story.

Just as in the retail arena, there are many pitfalls and opportunities of acquiring both freehold and leasehold premises in this industry.

CAVEAT EMPTOR

Caveat emptor; as in all commercial transactions, ‘Let the buyer beware’.

Acquiring freehold and the business calls for more capital, than just leasing a hotel, motel, pub, club, entertainment venue, café or restaurant.

Here is a list of things to consider before purchasing:

• Position, position, position!

• Competition

• Is the distinct opportunity to improve on?

• Just what is being leased/bought sold?

• Is it an empty shell? Are fixtures and fittings included? If not, who owns them, the Landlord or Tenant?

• Are plant and equipment, goods and chattels included? Are they encumbered by liens, loans? In what condition are chattels? And the depreciation schedule?

• Are there areas that is part of the complex that can be sub-leased out?

• Is there a recognised brand associated with the lease eg. Trump Four Seasons?

• Are licenses current in association with liquor, gaming etc.?

Many of these considerations apply to big hotel leases, but are more complex. For example, who maintains the lifts, escalators and parking?

LEASES CONSIDERATIONS

Regarding leases, there are many considerations, including:

• Is the lease you are perusing covered under State Tenancy Laws? If not why not? Request that it be a prescriptive requirement.

• What is one leasing, a bare shell or fully fitted and kitted out?

• Get proper unbiased advice before taking on or assigning/signing a lease

• Sign an offer to purchase a business, subject to renegotiating all the lease terms that you need to, including but not limited to:

• Sufficient security of tenure (i.e. 3 + 5 + 5 + 5), the more tenure the better. I negotiated a caravan site lease for a landlord, I turn 106 years old when it expires.

• The rent must be the reasonable rent relative to the business performance metrics.

• The rent must reflect whether it is for a ground lease, e.g. a resort complex caravan park plus buildings, if fully fitted goods and chattels, plant and equipment?

• Rents above must be compared on a like basis.

• What are respective benchmarks under different scenarios?

• Many leases have ratchet clauses; they do not fall under the respective State Tenancy laws. Make sure you negotiate them out before you sign any contracts.

• Renegotiate any terms that you want to; you can, it is legally your right. Don’t believe negotiating to the halfway point is fair; it could still send you broke. For example, one is not buying a job; you are buying the business.

Outright ownership or leasing are the two most popular ways of becoming part of and sharing the accommodation and tourist dollar.

I have negotiated leases, wherein every year the Landlord and Tenant discussed the current maintenance of a resort seaside complex, which included campsites and chalets.

Under maintenance agreements the Tenant was responsible for replacing cabins, which were regarded as chattels. I built in both a lease rent dispute resolution mechanism as well as a dispute resolution mechanism dealing with anything in, under or about the lease agreement.

A Business Broker can be an important conduit to provide a landlord with business continuity. Unfair Contracts laws are new Federal Laws to protect one from entering into contracts, that as the name suggests are unfair. For periodic agreements such as leases over a period, for contracts up to a $1.0 million in value are covered.

From January 2019, under IFRS a lease is either an asset or a liability on a businesses’ balance sheet. Those leases have started already .

• If a proposed business does not offer you a surplus or a return on capital and only leaves a wage, why are you taking on business risk?

• Work out how that Industry you might be buying into is tracking; are there new market entrants e.g. AIR BNB. Where is that business model going?

• Weighing up these things and on evaluation whether one is acquiring freehold or leasehold, what multiplier one ought to use off a realistic net income e.g. a thoroughly stress tested net income.

There are two types of Management Rights businesses, these include Holiday Letting and Permanent Letting. Both types receive a monthly body corporate salary for maintaining common property on behalf of the owners.

A perfect buyer for a Management Right business would be those who are coming from interstate or overseas, investors or current business owners seeking good returns.

Holiday Letting These complexes are usually in or very close to beaches or tourist locations, providing wonderful lifestyle options.

Providing a commission of 12% on all rental money receipted, plus potential revenue streams from linen, cleaning, unit maintenance, tours, hire items and much more. These generate more money, but require longer hours due to check-ins and departures.

Permanent Letting This type requires less time and the locations have minimal office hours, as rental payments are normally by way of direct debit to the trust account.

These operations receive 8% commission, plus additional income from departure cleans, re-letting fees and much more. There are also other varieties such as buildings within the CBD for corporate clients, and student accommodation near universities, etc.

A very attractive aspect of permanent letting is that the profit and loss reports are normally accurate items due to the audit requirements of the trust accounts. Additionally, a monthly salary is received from the strata title owners (a fixed amount or a percentage of the funds received), to market your building to the public.

There are several components to sales transaction of a Management Rights business including:

• The Real Estate

• The Business

• A Caretaking Agreement: detailing the Body Corporate duties, responsibilities, salary and its annual increase.

• Letting Agreement: authorising the owner to be the sole rental manager located on that site. Individual Letting Authorisations: This is between you and the respective strata title owners.

The business component is valued using a multiple of the net earnings. There are a range of factors which effect such multiples, which generally range from a 3 to 5 plus multiplier.

For example, buying a business with a net profit (excluding tax and interest) of $125,000 you may expect a multiplier of 4. Therefore, the business component could be worth $500,000.

A benefit of this type of assessment is that as the net profit is increased, when the business is sold again, the multiple applies.

If the net profit increases to $150,000 and applied the same multiplier, then the business component would now be worth $600,000, plus there may be capital gain for your real estate.

These businesses are well considered by financial institutions, who will finance 60%, and up to 70% for selected situations and regulated by legislation to protect all parties.

Management Right are relatively simple operations and the owner come from all walks of life, and various business backgrounds.

Be advised: Always use a qualified Business Broker, Accountant, Lawyer and Finance Broker (Bank) who are specialists in this area. Make sure they are located near you, to provide assistance if ever required.
